Market risk – where an investment loses (or gains) value based on industry news, investor perception, etc. When your investment loses value, you’ll see it on your statement and it’s called a “paper loss.” If you make a change to an investment while the value is low, you will realize the loss and lose the opportunity to recoup your losses should the market shift upward again. However, you also protect the investment from further erosion in market value. Inflation risk – Here, your money will not have the purchasing power you need it to have in retirement. When you retire, your goods and services will cost more (avg. 3% rise each year). Investing too conservatively and not taking enough market risk will expose you to inflation risk. It’s essential to diversify your investments to manage the various types of risk. While diversification does not guarantee against loss, it is a method used to manage risk. Understanding return Return is how much an investment earns in a specific period of time. If you invest $100 and it earns an annual return of 7%, in one year, you would have grown your money to $107. Now you have $7 more working for you, and returns begin to compound thereafter. That is, the initial return can potentially earn you more. Returns can vary significantly over time. Generally stocks will show more volatility (ups and downs) than other investments, but in the longer-term their returns have historically outperformed other asset classes. Be mindful that past performance is no guarantee of future results. Understanding time Time refers to how long you have until you need to start using your savings. Generally, the younger you are, the more heavily invested in stocks you can be – you have time to recover your losses. Therefore, the longer until you need to use your money, the more aggressive you can be with the risk you take. The closer you are to needing your money, the more conservative you might need to be with your investment choices. Since you may need to convert your investment to cash for your immediate use in retirement, consider allocating your balance toward investments that carry less risk. However, don’t forget the bite of inflation. Even during retirement, experts suggest that some investment in stock is important because people are spending 20 to 30 years in retirement, which means your investments need some exposure to higher potential growth.
