TIMS model examples included in this document are available in an Excel workfile in Asigna, Compensación y Liquidación Web Site. Introduction A Central Counterparty Clearing House has the main purpose of significantly reduce the credit risk associated with Futures and Options transactions in Derivatives Markets, in that way, these entities guarantee the performance of all transactions. To achieve that goal, Clearing Houses have a set of risk management procedures that include participation requirements, Initial Margin Contributions, additional financial resources, default procedures and surveillance systems. In this context, Margin Contributions represent the main feature among these procedures, this because they cover the estimated maximum possible loss in one trading day from a given Options and/or Futures Portfolio, recognizing at the same time the reduction of risk that results from diversification. In order to calculate with accuracy and effectiveness the Margin Contributions, Asigna uses a well known international methodology which was developed by the Options Clearing Corporation and is called Theoretical Intermarket Margin System (TIMS). Initial Margin Calculations under TIMS margin methodology are comprised of four basic components: Risk Margin, which measures the maximum possible loss on an Options and/or Futures Portfolio in the event of an adverse change in market prices; Spread Margin, which covers the inter-month correlation risk between Long and Short Positions of a Futures Class with different maturities; Premium Margin, which calculates the current liquidation cost of an Options Portfolio; and Delivery MODELO DE MARGINACIÓN MARGIN METHODOLOGY Margin, which considers the effects of an adverse price change in expired Physical Delivery Contracts that have not been settled. Thus, this document offers a comprehensive explanation of TIMS methodology, for that purpose, it begins with a definition of the main Parameters used in the model; in second term, it describes Futures Initial Margins, in third place, Option Initial Margins; and finally, it illustrates Portfolio Initial Margins. TIMS Main Parameters The feasibility and effectiveness of TIMS Model depend heavily on the quality of the Parameters used to determine each of its results. The central specifications for correctly implementing and applying these Parameters are described in the following paragraphs. The Margin Interval This is perhaps the most important Parameter within TIMS model, this because it measures the risk associated with an Options and/or Futures Portfolio by hypothesizing that the prices of the Underlying Asset change daily for a maximum percentage amount. The Margin Interval is determined for each Underlying Asset on the basis of volatility and other relevant statistical analyses such as Montecarlo, Historical and Parametric simulations. Thus, this Parameter defines the maximum theoretical price fluctuation from one trading day to the next and it is normally set equal to such a value as to supply a specific confidence level. Class Group - Product Group In order to recognize correlated price trends and consequently risks among Underlying Assets, TIMS model classifies every Contract of Futures and Options linked to the same Underlying Asset into Class Groups. Other wise, whenever the Underlying Assets of two or more Class Groups exhibit a close price correlation, those Class Groups are placed into Product Groups. The Class and Product Groups are evaluated individually and MODELO DE MARGINACIÓN MARGIN METHODOLOGY hence subjected to Margins that are calculated separately as well. In this way, the Initial Margin for a series of Class and/or Product Groups is obtained by adding together the margin requirements for each of them. The Offset Factor The construction of Class Groups within TIMS allows projected liquidation losses in Options and/or Futures to be offset against projected gains (these gains at 100 per cent). In the case of Contracts included in a Product Group, this offsetting can be done partially through an Offset Factor, which is a percentage with which theoretical revenues within a Portfolio are multiplied by, prior to being used for covering theoretical losses. The degree of the correlation’s plausibility is measured for each pair of Underlying Assets by calculating the correlation or determination coefficient between them. Spread Margin Parameter The Long and Short Positions of a Futures Class with different maturities (Spread Positions) can also be offset against each other because its associated risks are roughly offset. However, since the Contracts with different Expiration Dates do not exhibit a perfect price correlation, slight risk still exists. Under this scenario, TIMS determines the Spread Margin by multiplying the Spread Positions by the Spread Margin Parameter. This Parameter is obtained on the basis of the Margin Interval and the correlation coefficient between all different series. a Delivery Margin, calculated by multiplying the expired positions by the Delivery Margin Parameter, which is obtained on the basis of the Margin Interval and a liquidity factor. Delivery Margin Parameter TIMS incorporates an adjustment for Out the Money Short Options, calculated by multiplying the Margin Interval by a specific percentage (Out the Money Minimum). In case of expired Physical Delivery Contracts that have not yet been settled, TIMS considers the possibility of an adverse price change in market prices by determining MODELO DE MARGINACIÓN MARGIN METHODOLOGY Out the Money Minimum 9 AIM Futuros La AIM Futuros reúne tres componentes esenciales para otorgar protección ante los efectos adversos de la volatilidad. Futures Initial Margin The Futures Initial Margin encompasses three essential components to provide protection against adverse volatility effects. At first place, Risk Margin, which covers market risk and measures the maximum possible loss on a Futures Portfolio in the event of an adverse change in market prices. In second place, Spread Margin, which calculates the intermonth correlation risk between Long and Short Positions of a Futures Class with different maturities; and as the final component, Delivery Margin, which covers Physical Delivery risk and considers the effects of an adverse price change on expired Physical Delivery Contracts that have not been settled, replacing Risk Margin for this type of positions. MODELO DE MARGINACIÓN MARGIN METHODOLOGY 10 across the Margin Interval (Margin Interval Scenarios). Hence, the Futures Risk Margin is set equivalent to the highest theoretical losses (Worst Case Scenario) arising from price scenarios calculations. If a Class Group exists, TIMS determines the hypothetical liquidation gains and losses of the entire Portfolio by algebraically adding up the theoretical liquidation gains and losses of each position within the same price fluctuation hypothesis of the underlying asset inside the Margin’s Interval, this means, among other things, that full AIM por Riesgo Futuros. The Futures Risk Margin component, the part of the Futures Initial Margin that covers market risk, measures the maximum possible loss on a Futures Portfolio during a trading day in the event of an adverse change in the price of Underlying Assets. In order to determine the maximum hypothetical loss, TIMS projects theoretical liquidation gains and losses for each integrated Portfolio of Futures according to a sequence of ten scenarios of Underlying Asset prices pérdidas y ganancias de posiciones que están influenciadas por fluctuaciones de precios opuestas, en el caso de un Grupo Producto, las ganancias simuladas son reducidas multiplicándose por un Factor de Compensación, esto antes de ser utilizadas en compensation between liquidation gains and losses among positions that are influenced by the underlying asset’s price fluctuations in opposite ways is permitted, in the case of a Product Group, theoretical revenues are reduced by applying the Offset Factor prior to being used in the corresponding scenarios for covering losses. In TIMS, projected liquidating costs or losses are represented as positive amounts and as a margin debits, while projected liquidating values or gains are represented as negative amounts and constitute margin credits. While the relationship between Futures or Options Contracts from the same Class and with the same maturity (in adittion to Option Type and Exercise Price for Option Contracts) is taken into account in the determination of Net Positions, there still exists the possibility that Contracts from a specific Class with different expirations present a highly correlated risk trends. In such cases, and since Futures are valued on a linear basis, the Long and Short Positions of a Futures Class with different maturities (Spread Positions) can also be offset against each other because its associated risks are roughly offset. However, since the Contracts with different Expiration Dates do not exhibit a perfect price correlation, slight risk still exists. Under this scenario, TIMS sets a Futures Spread Margin by taking the Spread Positions (determined for Long and Short Contracts as the minimum between Short and Long Positions of a Futures Class) and multiplying these by the Spread Margin Parameter, obtained on the basis of the Margin Interval and the correlation coefficient between all different series. Thus, the Spread Margin covers the inter-month correlation risk between Long and Short Positions of a Futures Class with different maturities. In cases when there exists one or more Class or Product Groups, the Spread Margin is grouped together with the entire requirements for each of them and then added in order to obtain the Initial Margin for Class Group or Product Group, finally, these Initial Margins will be added, resulting in the total Initial Margin of the Portfolio. The following pages explain this concept in greater detail and include an example of Spread Margin. Futures Delivery Margin The Futures Delivery Margin, the part of the Futures Initial Margin that covers Physical Delivery risk, takes account of the effects of an adverse price change in expired Physical Delivery Contracts that have not been settled. This because expired Physical Delivery Contracts enclose the possibility of greater price fluctuations as a consequence of supply and demand of the products available for delivery as Settlement Date approaches. In contrast, Cash Settlement Contracts do not carry the same Physical Delivery risk, because the obligations associated with those Contracts are not subject to change, and thus, no Delivery Margin is required for these positions. In this manner, Delivery Margin is, in essence, a flat rate charge to cover the market risk between Maturity and Settlement Dates associated with expired Physical Delivery positions and it therefore stands in for the Risk Margin component in the calculation of the Futures Initial Margin. The calculation of Delivery Margin involves two steps, first, the number of expired positions is determined; and as a second procedure, these positions are multiplied by a Delivery Margin Parameter, which is obtained on the basis of the Margin Interval and a liquidity factor that varies according to the number of days between Expiration and Settlement Dates. In cases when there exists one or more Class or Product Groups, the Delivery Margin is grouped together with the entire requirements for each of them and then added in order to obtain the Initial Margin for Class Group or Product Group, finally, these Initial Margins will be added, resulting in the total Initial Margin of the Portfolio. MODELO DE MARGINACIÓN MARGIN METHODOLOGY The following pages explain this concept in greater detail and include an example of Delivery Margin. The Options Initial Margin encompasses three essential components to provide protection against adverse volatility effects. At first place, Premium Margin, which considers the cost that would arise upon liquidating the entire positions of Option Contracts in a Class or Product Group at their respective market prices. In second case, Risk Margin, which as for Futures, covers the market risk and measures the maximum possible loss MODELO DE MARGINACIÓN MARGIN METHODOLOGY of an Options Portfolio in the event of an adverse change in market prices; and as the final component, Delivery Margin, which covers Physical Delivery risk and takes into account the effects of an adverse price change in expired Physical Delivery Contracts that have not been settled. Options Premium Margin Contrary to Futures, where daily gains and losses are settled using the procedure known as “Mark to Market”, Option Contracts in Asigna are Premium Up Front type, which means that the premium contribution (premium payment) is made exclusively at the start of the contract term, so the current liquidation cost of the Option is calculated but the complete liquidation does not take place until the exercise or assignment date. In this context, Options Premium Margin considers the cost that would arise upon liquidating all positions of Option Contracts in a Class or Product Group at their respective market prices. Considering that Option purchasers (Long Positions) acquires a right but not an obligation with the payment of the premium, they do not need to deposit any margin as his maximum close out risk simply amounts to a total loss of the premium if the contract is allowed to expire without having been exercised. On the opposite side, the Option seller (Short Position) does assume an obligation, and must therefore submit the Premium Margin. Hence, this Margin is considered a credit for the holder of the Long Position and a debit or requirement for the seller, because it represents the cost of buying back the Option. The Premium Margin is calculated by multiplying the price of the Option (Market Premium) by the Multiplier and then by the contract quantity. The Premium Margin is treated differently for Exercised and Assigned Positions, in the case of Exercised Positions, it is considered a credit as it represents the profit which would be derived from acquiring the Underlying MODELO DE MARGINACIÓN MARGIN METHODOLOGY Asset at the Strike Price and selling it at the current market price; other wise, for Assigned Positions, it is a debit as it represents the loss which would occur if the Underlying Asset were to be acquired at the market price. The following pages explain this concept in greater detail and include a group of examples of Premium Margin. In case of the existence of a Product Group, the theoretical revenues are reduced being multiplied by the Offset Factor prior to being used in the corresponding scenarios for covering theoretical losses that are instead taken in their entirety. Finally, there are two particular cases in which Theoretical Values are substituted, this considering two important characteristics of Options. At first, the exaggerated reactions of deep Out the Money Options to changes in asset prices; and in second place, the basic role of Intrinsic Value As in the case of Futures, Options Risk Margin measures the maximum possible loss on an Options Portfolio during a trading day in the event of an adverse change in the price of Underlying Assets. Thus, the concept is structured on principles similar to those of Futures Risk Margin, however, it involves a group of significant divergences. In first place, Options Risk Margin uses a series of Theoretical Values, which are determined using Options price theory (Binomial Model) in combination with the Margin Interval, so that, given a set of Parameters such as Volatility (S), Dividends Rate (d), Interest Rate (r), Strike Price (X) and Underlying Asset Price (S) modified across Margin Interval scenarios (see chart in next page), the pricing model will predict what the position should theoretically be worth at a specified price for the Underlying Asset. In second term, the Options Risk Margin for a Class Group is set equal to the difference between the Premium Margin and the sum of highest theoretical losses (Worst Case Loss) arising from price scenarios calculations. MODELO DE MARGINACIÓN MARGIN METHODOLOGY for exercised and assigned Contracts. For these reasons, Theoretical Values consider an adjustment for Out the Money Short Options, and in the case of Exercised or Assigned Positions are replaced by Intrinsic Values. The following pages explain this concept in greater detail and include an example of Options Risk Margin within a Product Group. Intrinsic Value for Exercised-Assigned Positions (E/A) In case of Assigned and Exercised Positions, the Theoretical Values are replaced by “Intrinsic Values for Exercised and Assigned Positions”, which for Call Options are calculated as the difference between the Underlying Price modified across Margin Interval, and the Strike Price of the Contract. For Put Options the calculation process is merely inverted. Theoretical Value Adjustment for Out the Money Short Options For deep Out the Money Options, there is a risk that the determination of Theoretical Values result too low, because significant fluctuations in the price of the Underlying Asset tend to cause exaggerated reactions in this type of Options. For this reason, Short Positions are subjected to a “Theoretical Value Adjustment for Out the Money Short Options”, a calculation used on Out the Money Short Options when all Theoretical Values for the price simulation are lower than the “Theoretical Adjustment”. Hence, it is intended as a protection against abruptly increasing volatility. Finally, if the Short Option adjustment for the Call Option (Put) is higher than the theoretical Option price at the upper (lower) range of the Margin Interval, then the Theoretical Option Value will be replaced by the adjusted value which is calculated by multiplying the Margin Interval by a specific percentage (Out the Money Minimum). Risk and Delivery Margin for Exercised/ Assigned Positions (E/A) As with the Futures Delivery Margin, the Options Delivery Margin covers the risk associated with Physical Delivery, taking account of the effects of an adverse price change in expired Physical Delivery Contracts that have not been settled. However, this component of Options Initial Margin is also different in one key area, which has to do with the specific characteristics of Options, and particularly with the American Style Options, which incorporates the possibility of being exercised before its Expiration Date. This unique characteristic implies a significant modification in Options Delivery Margin because when a Contract is exercised at any time (except one day) before its Expiration Date, the Options Delivery Margin is treated as Options Risk Margin, in the other side, if the position is exercised one day before the Expiration Date, the Options Delivery Margin is treated as Options Risk Margin in the first day, although in the subsequent day, it is treated as an Options Delivery Margin, calculated by multiplying the Exercised or Assigned Positions by a modified Delivery Margin Parameter, obtained by dividing the Delivery Margin Parameter by a liquidity factor that considers the number of days between Maturity and Settlement Dates. In this particular case, Options Delivery Margin stands in for the Options Risk Margin component in the Options Initial Margin calculation. Finally, in case of European Style Options and American Style Options exercised on their Expiration Date, the Options Delivery Margin is calculated by multiplying MODELO DE MARGINACIÓN MARGIN METHODOLOGY the Exercised or Assigned Positions by the Delivery Margin Parameter. If there is one or more Class or Product Groups, the Delivery Margin is grouped together with the entire margins for each one of them and then added in order to obtain the Initial Margin for Class or Product Group. The following pages include an example of Options Delivery Margin. Options and Futures Portfolio Initial Margin Options and Futures Portfolio Initial Margin groups all the components that involve Options and Futures Initial Margin calculations to provide protection against adverse volatility effects. In this way, in an integrated Portfolio, the Spread, Delivery and Premium Margins for each Class or Product Group are added together, but in the case of Risk Margin, and in addition to compensation by Class or Product Group, the positions are aggregated, in order to obtain a Risk Margin for each Class or Product Group, which is calculated by subtracting the Premium Margin from the simulated price scenarios for Options and Futures.
